Family trusts: understanding the legal relationship and regulatory classification

A family trust can involve both a legal relationship and regulatory requirements applying to a trust company’s business.

A recurring question is whether a family trust is a civil trust or a financial product. The analysis starts by distinguishing the trust’s legal relationship from the regulatory requirements applicable to an institution carrying on trust business as trustee.

Trust law and the trust relationship

Article 3 of the PRC Trust Law provides that the law applies where parties to a trust conduct civil, business or charitable trust activities within the PRC. A particular arrangement also needs to be considered in light of its purpose, trust property and the parties’ rights and obligations.

Classification of trust company business

For trust business conducted by trust companies, the regulator identifies asset-service trusts, asset-management trusts and charitable trusts. The classification of a family trust conducted by a trust company depends on the particular business and applicable regulatory provisions. The scope of a law and the regulatory classification of an institution’s business address different questions and should not be treated as interchangeable.

The arrangements matter more than the label

Consider whether property has entered the trust as agreed, whether beneficiaries and distribution conditions are clear, which rights the settlor retains, and how the trustee manages and reports. The effect of an arrangement depends on the trust documents, status of the property, applicable law and actual operation. A name alone does not establish that assets are necessarily protected from claims or that returns are guaranteed.
